An Essay on Capital

Economists who speak of an economy's capital stock often picture a fund of machines and buildings that releases output year after year. Israel M. Kirzner's An Essay on Capital, first published by Augustus M. Kelley in 1966, starts from a different object. In his account, a capital good is the interim result of a multi-period plan that someone has begun and has yet to complete. A plowed field awaiting seed or an oven bound for a bakery yields bread only when further choices complete or revise that plan. Kirzner calls the book a prologue to capital theory. It keeps to that scope and leaves growth models and a full theory of interest to later work. Within that scope, it is a rigorous guide to what capital ought to mean before anyone tries to count it.

Crusoe opens the argument. Halfway through a project, Crusoe can treat his task in either of two ways: finishing the old plan, or choosing a fresh one that begins with the resources already produced. Given the same knowledge, both views lead to the same course. History tells him what his equipment was built to do, and the outlay behind it gives him no reason to persist with a failing route. An oven maker in a market economy can plan knowing only that bakers bid for ovens, and those bids tie his partial plan to theirs. Prices knit fallible plans into a pattern no single mind designed. That pattern stays imperfect, since full interlocking describes equilibrium, and markets approach it only through continued correction.

One hypothetical carries much of the book's practical sense. An oven maker overestimates demand, sells at disappointing prices and takes heavy losses. Those low prices may make it just worthwhile for a baker to keep baking. The ovens then enter bread production as planned, and baking ends up larger than perfect foresight would have made it. The original investment stays a mistake. Once the ovens exist, competent entrepreneurs use them, because the cost of further use is what the ovens could earn elsewhere or fetch as salvage, while the outlay that built them is gone. A firm deciding whether to run, sell or scrap equipment can apply the same rule: set aside what it paid and count what continued use gives up.

Stocks and flows occupy the second chapter, whose argument is narrower than a quick reading suggests. Kirzner keeps capital as a stock and calls the capital-income distinction a valid accounting tool. He accepts Robert Clower's fixed-stock assumption as a legitimate simplification for Clower's price questions, and he judges Hicks's stock-flow production function far superior to its rivals. His target is the habit of deriving capital's productive effect from the stock's existence alone, apart from the plans that direct its use. Frank Knight never claimed that particular machines last forever, and Kirzner defends his figurative language against the charge of mysticism. His complaint is that Knight's permanent fund assumes replacement decisions happen routinely, which leaves the choices that sustain the fund unexplained. The same reasoning sorts costs. Once specific equipment is bought, its purchase price drops out of the current choice of input mix, while wear from heavier use still counts. Gross output and consumption can be recorded after the fact. Money flows cannot establish an unchanged level of satisfaction across dates, though; each person has to choose that standard for himself.

Chapter three separates the waiting a planner anticipates from the time already elapsed, and only the first enters a decision. When part of a project is finished, the capital goods it produced shorten the remaining wait for the final output, even though producing them took time. Böhm-Bawerk's talk of roundabout production led some writers to suppose that owning capital obliges one to wait. Kirzner stresses that, from its planner's view, a chosen process is the shortest route to the goal. He postulates no law that more waiting always yields more product. He argues that a planner can treat the futurity of output as a quality that lowers its present desirability. A footnote grants that the same disutility can also be described as a separate sacrifice.

Measurement, the subject of the final chapter, joins these threads. A backward-looking measure asks what sacrifices produced the stock, and a forward-looking measure asks what the stock can contribute. When plans are revised, the two diverge. As Kirzner grants, historical outlays with accrued interest can be summed in money. That sum cannot express a total of subjective sacrifices made at different dates. Forward valuation is possible in principle, and it happens whenever someone buys or sells a capital good or holds it at the going price. Each such estimate rests on a plan and on expected prices for complementary inputs and output. A market price therefore shows an outside observer what marginal traders expect, while an owner with other expectations values the same machine differently.

Aggregation adds a further problem. Plans across a market may conflict, as when one firm equips for a warm summer and another for a cold one. A sum of individual valuations therefore need not describe a productive potential that can be realized jointly. Measuring output does not run into the same difficulty. Kirzner allows that an aggregate capital construct can support useful judgments when its assumptions, an integrated plan and a social scale of values, are stated openly. He credits Edward Denison's index with a practical purpose distinct from his own, and he notes that many capital theorists outside his tradition recognize heterogeneity. The purpose behind a measurement decides what its capital number means.

Its contribution is conceptual: it fixes what a capital figure must mean and supplies no unique quantitative measure or predictive algorithm. Kirzner also states that he leaves unresolved the difficulty of dating the outputs that correspond to particular inputs under joint production. Practical accounting indices answer questions that differ from a causal analysis of plans, and the book respects that division even in its sharpest passages. Nothing in the argument implies that machinery produces profits on its own or that every owner of capital judges well; the oven maker's losses show the reverse.

Readers comfortable with prices, costs and close logical argument will gain the most, especially those who want to follow the debates with Böhm-Bawerk, Knight, Hayek, Hicks and Dorfman. The book offers no startup manual, empirical policy test or investment advice. The Foundation for Economic Education provides a scan of the 1966 edition as a direct PDF.
